What Is DeFi? Lending, DEXs, and Yield Without the Hype

DeFi, short for decentralized finance, is one of the most talked-about corners of the crypto world. The promise is bold: recreate financial services like lending and trading using software, with no bank or broker in the middle. That promise is real, but so are the risks. This guide explains how the main pieces work and where things can go wrong.
DeFi runs on smart contracts, which are programs that live on a blockchain such as Ethereum and execute automatically when conditions are met. Instead of trusting a company, you trust code. That shift creates both the opportunities and the dangers we will cover.
Lending and borrowing
In traditional finance, a bank sits between savers and borrowers. DeFi lending replaces that bank with a smart contract called a lending protocol.
Lenders deposit crypto into the protocol and earn interest. Borrowers take loans from the same pool and pay interest. The smart contract handles everything automatically, setting rates based on supply and demand.
There is one big difference from a normal loan: most DeFi loans are overcollateralized. To borrow, you must lock up more value than you take out. For example, you might deposit $150 of crypto to borrow $100. This protects lenders, because if your collateral falls too far in value, the position can be liquidated โ your collateral is sold to cover the loan. People often borrow this way to get cash without selling their long-term holdings.
Decentralized exchanges and liquidity pools

Most DEXs do not use the traditional order book of matched buyers and sellers. Instead they use liquidity pools. A liquidity pool is a smart contract holding a reserve of two tokens, say Ethereum and a stablecoin. When you want to swap one for the other, you trade against the pool, and a formula sets the price based on the ratio of tokens inside it.
Where do the tokens in the pool come from? From users called liquidity providers, who deposit pairs of tokens to make trading possible. In return, they earn a share of the fees that traders pay.
Yield: where the returns come from
Yield is the return you earn for putting your crypto to work in DeFi. It can come from several sources: interest from lenders, trading fees from liquidity pools, or extra token rewards a protocol hands out to attract users.
It is worth being skeptical of very high advertised yields. Honest yield reflects genuine economic activity, like real borrowers paying real interest. Some sky-high rates are temporary incentives funded by new tokens, and they often fall fast or come with hidden risk. A useful rule of thumb: if you cannot explain where a yield comes from, treat that as a warning sign, not a bargain.
The real risks
DeFi removes the middleman, but it also removes the safety nets you may be used to. There is usually no customer support line and no one to reverse a mistake. Here are the main dangers.
- Smart-contract bugs. The code that runs a protocol can contain flaws. Attackers actively hunt for these, and a single exploit can drain a pool in minutes. Even audited contracts are not guaranteed safe.

- Impermanent loss. This is a subtle risk for liquidity providers. When the prices of the two tokens in a pool move apart, you can end up with less value than if you had simply held the tokens in your wallet. The loss becomes permanent if you withdraw while prices are out of balance. The fees you earn may or may not make up for it.
- Complexity and human error. Sending funds to the wrong contract or approving a malicious one can cost you everything, instantly and irreversibly.
None of this means DeFi is a trap. It means DeFi shifts responsibility onto you. The protections a bank provides become your job.
